The words “tax audit” scare people more than they should. Some imagine a government agent knocking on the door and turning the office upside down. The truth is much calmer: most audits happen by mail, and they are usually a letter asking for a clarification or a document. And the share of ordinary earners who get audited is tiny, well under 1% in most years.
That does not mean you should be careless. It means you should handle the subject with a calm mind: understand what draws attention, avoid it with clean records and full honesty, and know what to do if a letter arrives. The organized, honest person rarely fears an audit, because everything is documented.
Common red flags
The IRS uses computer systems that compare your return against millions of similar returns. When your numbers stand out far from the norm, your return may be picked for review. Here are the most famous attention-getters:
Large losses year after year. If your business loses money every year for years in a row, the system asks: is this a real business or a hobby? The rule known as the “hobby rule” says the IRS presumes your activity is a hobby, not a business, if it does not show a profit in 3 of the last 5 years. And a hobby’s losses are not deductible. You can rebut the presumption by proving you run the activity with a real business mindset (records, a business plan, a serious effort to earn a profit), but it is better for your profits to be real in the first place. A business that always loses is not a business.
Round numbers everywhere. A return full of figures like exactly $5,000 and $10,000 and $2,500 looks like estimates, not real expenses. Real expenses are rarely round. Record the actual amounts from receipts, even if it is $4,873.42. Precision is a mark of honesty.
The home office deduction with very high income and no fit. The home office deduction is completely legal, but it is one of the most reviewed items. If you claim 40% of your house as an office while your “consulting” income is $300,000 with no evidence of real work, that raises questions. The rule: take the deduction if you truly qualify, measure the space accurately, photograph the office, and keep the photos.
Cash businesses with no records. If your business handles a lot of cash (a restaurant, a salon, a repair shop), and there are no records proving your income, you are an easy target. The fix is simple: record every dollar that comes in, and deposit cash in the bank regularly. Your bank record is the strongest proof of your real income.
Misclassified workers. Treating a real employee as an “independent contractor” to avoid payroll taxes is one of the most dangerous mistakes. The IRS has clear tests: who sets the hours? Who provides the tools? Does the person work for others too? If the answers show you control how the work is done, the law sees an employee. The mistake here does not cost a small penalty, it costs back payroll taxes for years.
Excessive meals and travel. Deducting meals and travel is legal when there is a real business purpose, but it draws attention when it is huge compared to income. A $400 business dinner once a year for a big contract is normal. A $400 dinner every week for a business earning $50,000 looks unreasonable. The golden rule: could you explain this spending to a judge with a straight face? If yes, document it and forget about it.
Claiming 100% business use of your only car. If you own a single car and claim 100% business use, the system knows you also drive it to the grocery store. Be honest about the business-use percentage, and log your actual miles.
The difference between an error and fraud
It is important to understand a fundamental difference: an honest mistake is one thing, and deliberate fraud is something else entirely, and the law treats them radically differently. An honest mistake happens to everyone: you forget a receipt, miscalculate a percentage, or misunderstand a rule. When the mistake is discovered, you pay the difference with interest and perhaps a modest penalty, and that is the end of it. The IRS deals with millions of honest mistakes every year, they are a normal part of the system.
Fraud, on the other hand, is deliberately hiding income, inventing fake expenses, or forging documents. Here the consequences become criminal: huge fines reaching multiples of the amount, and in serious cases prison time. And the difference between the two in an investigator’s eyes is intent and evidence: do you have records showing you tried to get it right? Or do you have hidden cash income and secret accounts?
The practical message: do not fear making a mistake, everyone makes mistakes and the law understands that. But never come close to fraud, its price destroys the business and the life together. Complete honesty is not just a moral principle here, it is also the smartest financial strategy: the cost of honesty is zero, and the cost of fraud can be everything.
If the IRS writes to you
First: do not panic, and do not ignore it. Ignoring it is the worst thing you can do, because the deadlines are real, and if you do not respond you lose your right to object and assessments and penalties apply automatically.
Read the letter fully and carefully. Most letters ask for something specific: a missing document, a clarification of a number, or a correction of a math error. Pin down exactly what is requested and what the response deadline is. Put the deadline in your calendar immediately.
Respond on time, and be brief and honest. Send copies of documents, never the originals. Answer only what was asked, do not write your life story, and do not volunteer information nobody requested. Honesty and brevity are the best policy.
When should you get a professional? If the amount is large, or if you do not understand what is being asked, or if you feel the examiner is going beyond the original question, that is the time for a CPA or an Enrolled Agent. You can formally authorize them to speak for you through Form 2848, and that is your legal right, not a sign of guilt. Professionals handle these letters daily, and they know what is normal and what is overreach.
Records that survive any audit
Your strongest defense in any review is an organized file. Here is what to keep, how, and for how long.
What to keep? Income records: outgoing invoices, bank statements showing deposits, and logs of any cash income. Expense records: receipts and bills for every expense you claim, with a note on the business purpose for anything not obvious. The mileage log: date, distance, and purpose for each business trip. Home office documents: measurements of the space, photos of the dedicated work area, and the calculation of its share of the total home. Big-asset records: purchase date and cost for any equipment or vehicle you depreciate.
How long? The general rule: three years from the date you filed the return or its due date, whichever is later. But there are important exceptions: six years if you failed to report more than 25% of your income, seven years for bad debts or worthless securities, and forever if you never filed a return or there was fraud. The simple practical rule: keep everything at least seven years, and never throw anything away for a year you did not file.
Digital copies are fully acceptable to the IRS, as long as they are clear and complete. Photograph each receipt the moment you get it, because thermal ink fades within months and the paper receipt goes blank. Organize files by year: one folder per tax year, with subfolders for income, expenses, and mileage. When an examiner asks for a document from 2024, you should find it in a minute, not after a weekend of searching.
Your rights in brief
You have rights protected by law, and knowing them matters for your confidence:
The right to be informed: they must explain clearly why your return is being reviewed and what your rights are.
The right to representation: you may have an accountant, attorney, or enrolled agent with you at any stage.
The right to appeal: if you disagree with the outcome, you can object and appeal within the IRS, and if needed before the Tax Court.
The right to pay only the correct tax: pay no more than the correct tax you truly owe, and do not accept an assessment you know is wrong without objecting.
The right to privacy and confidentiality: your tax information is confidential and shared only as the law allows.
The bottom line: an audit is not a punishment, it is a review. The person who works honestly, records everything, and pays what is owed passes any review in peace. The person who cheats or neglects the records, the problem is not the audit but what came before it. Stay clean, and you will sleep well every night, and that is worth more than any questionable tax deduction.
