Contractor or Employee? The Control Test in Plain Language
When your business grows, you will need help. The first person you bring on might be a designer for one project, a part-time assistant, or a delivery driver. And the question that determines everything after: is this person an independent contractor or an employee?
The answer is not your choice, and not theirs either. The law looks at the reality of the relationship through what is called the “control test”: who controls how the work gets done?
Picture three questions:
1. Behavioral control: do you dictate when, where, and how they work? If you say, “Come to the office nine to five, use our tools, follow our process step by step,” that is an employee. If you say, “I want the final result to these specifications, the method is yours,” that is a contractor.
2. Financial control: do they invest their own money in the work? A genuine contractor invests in their tools, bears the risk of profit or loss, and may work for several clients at once. An employee earns a fixed wage and risks nothing.
3. The relationship: is the relationship ongoing and open-ended? Do they get benefits like vacation and insurance? An employee is part of your permanent team. A contractor comes for a defined project, then leaves.
A clear example: a plumber you call to fix a leak in your office. They come with their own tools, at a time that suits them, they work for dozens of clients besides you, and they leave after the repair. That is a contractor, no question.
And the opposite example: someone works for you 40 hours a week, in your office, with your tools, under your daily supervision, for two years. That is an employee, even if you both signed a paper saying “independent contractor.” The paper does not change reality, and the law looks at reality.
The gray zone genuinely exists (a delivery driver who works only for you but with their own car, a part-time remote assistant), and that is where caution and professional advice are needed. The safe rule: if you control the day-to-day details of the work, treat them as an employee.
Hiring Contractors: Get a W-9 Before Paying
When you work with an independent contractor, there is one simple procedure that saves you a big headache later: get a Form W-9 from them before you pay the first dollar.
Form W-9 is a simple sheet the contractor fills out with their name, address, and tax ID number (SSN or EIN). Why do you need it? Because in January you will need that information to issue them Form 1099-NEC. The contractor who disappeared after the project ended will not return your calls in January, and you will be stuck unable to complete your paperwork.
Make it an iron rule: no W-9, no payment. No exceptions, even for a friend or a relative. True professionals understand this request and are not offended by it.
Form 1099-NEC: The $600 Threshold and the January 31 Deadline
If you paid an independent contractor $600 or more during the year for services to your business, you must issue them Form 1099-NEC and send a copy to the IRS. (The $600 threshold has been stable for years, but verify the current figure at filing in case it is adjusted.)
Key points:
- The deadline: January 31 of the following year. The form must reach the contractor and the IRS by this date. Delays bring penalties that grow with time.
- Counted per contractor: you paid $400 to one contractor and $500 to another? Neither hit the threshold, so no forms required. But you paid $700 to one contractor in two installments? The threshold counts the annual total, so the form is required.
- Corporations are usually exempt: if the contractor is a corporation, you generally do not need to issue a 1099-NEC. But how do you know? From the W-9 you collected in advance, it shows the legal entity type.
- Personal payments do not count: you paid a plumber to fix your own home? That is a personal expense and needs no 1099. The form is only for business-related payments.
Keep a copy of every 1099 you issued, and record the amounts in your books. These forms prove you actually paid, and they are also deductions against your business expenses.
When Someone Becomes an Employee: Payroll Begins
When you decide you need a real employee (or when the control test reveals your “contractor” is actually an employee), you enter a new world called payroll, which is more complex than dealing with contractors. Here are the basics:
1. Tax withholding: from every paycheck, you withhold federal income tax (based on the W-4 the employee fills out) and send it to the IRS. You are acting as a collection agent for the government here, the withheld money is not yours.
2. FICA taxes: you withhold the employee’s share of Social Security and Medicare (7.65% of wages), and you pay the employer’s matching share (another 7.65%) out of your own pocket. Yes, hiring someone costs you more than their salary.
3. Unemployment insurance: you pay federal unemployment tax (FUTA) and your state’s unemployment tax (SUTA). Rates and wage bases vary by state (verify your state’s current figures).
4. State registration: most states require you to register as an employer before hiring your first employee, and to obtain state tax ID numbers. New hire reporting is required in every state within days of the start date.
5. Form W-2 in January: at year end, you issue each employee a W-2 showing total wages and withholdings, and send copies to the IRS and the Social Security Administration.
That is a lot for a small business owner, which is why many use a payroll service. These companies (many available online) compute the withholdings, pay the taxes on schedule, and issue the annual forms, for a reasonable monthly fee. If you have one or two employees, a payroll service is usually cheaper than the time you would waste learning all these rules, and safer than getting them wrong.
The Cost of Getting It Wrong: Misclassification Penalties
What happens if you treat an employee as a contractor? This is called “misclassification,” and it is one of the most closely watched issues by the IRS and state labor departments.
Penalties can include:
- Unpaid employment taxes: you will owe the employer’s share of FICA for all past years, plus interest.
- Fines: penalties for failing to withhold and failing to file the required forms (W-2s, quarterly payroll returns).
- Liability for the employee’s share: in some cases you can be held liable for taxes that should have been withheld from the employee.
- Worker claims: the misclassified worker may claim employee benefits (overtime, insurance, leave) retroactively.
In short: whatever you save by avoiding payroll and taxes evaporates completely at the first review, and turns into a far larger bill. Correct classification from the start is always cheaper.
And it is not only the federal IRS. State labor departments have dedicated audit teams for this, and state laws are sometimes stricter than federal ones.
Keep It Practical, Get Advice When Needed
This chapter gives you the practical foundation, but it is not legal advice. Employment rules are full of details that vary from state to state and case to case. When you hire your first employee, or when you are in a gray zone with a contractor, one hour with an accountant or attorney who specializes in this saves you mistakes that could cost thousands.
The golden rules, summarized:
- Apply the control test honestly: if you manage the daily details, they are an employee.
- W-9 before payment: always, no exceptions.
- 1099-NEC by January 31: for every contractor you paid $600 or more.
- Employee means payroll: withholding, FICA, unemployment, state registration. And seriously consider a payroll service.
- Misclassification is expensive: far more expensive than doing it right from the start.
Hiring is a big step that means your business is growing, and that is worth celebrating. Just celebrate it the right way: clean paperwork, honest classification, and obligations paid on time. We do not want to scam anyone, not the government, and not the people who work with us.
Document Every Working Relationship in Writing
Whether a contractor or an employee, put a clear agreement in writing before work begins. For a contractor: a contract spelling out the scope of work, the amount, delivery dates, and payment terms. For an employee: an offer letter stating the salary, work hours, and core duties.
Why? First, a written contract prevents the misunderstandings that destroy business relationships. “I thought that was included in the price” is a sentence every business owner has heard, and the contract is what settles it. Second, in any tax review or dispute, the written contract is strong evidence of the true nature of the relationship: a fixed-term project contract supports contractor status, while open-ended, ongoing duties point to employment.
You do not need a lawyer to draft a simple contractor agreement, there are many ready-made templates online you can adapt. What matters is that it is written, signed by both parties, and kept in your records. Verbal agreements are forgotten and twisted, the written word stays. This is the habit of professionals, and it protects both sides.
