What “Self-Employed” Means to the IRS

Chapter 1

The definition that decides everything

The IRS does not care what job title you give yourself. It does not matter whether you call yourself an “entrepreneur,” a “freelancer,” or a “partner.” What matters is one fact: is there an employer withholding taxes from your pay and covering half of your Social Security taxes? If the answer is no, then in the eyes of the IRS you are “self-employed,” and a whole set of special rules applies to you.

The official definition is simple: you are self-employed if you run a trade or business by yourself, full time or part time, with the goal of making a profit. You do not need a registered company, an office, or employees. A driver working ten hours a week on a delivery app is self-employed just as much as a restaurant owner working sixty hours a week.

Different names for the same thing

You may hear different terms, but they all land in the same tax box:

Sole proprietor: A person who runs a business alone without registering a separate company. This is the default status for most self-employed people. If you start selling or providing a service on your own, you are automatically a sole proprietor, whether you registered anything or not.

Freelancer: Someone who offers services to multiple clients without a long-term commitment. The designer working with five different companies and the writer selling articles to several websites are both freelancers.

Independent contractor: A legal term for someone who provides a service to a client while keeping independence over how the work is done. The difference between a contractor and an employee is the heart of this chapter, and we will return to it in detail.

Gig worker: Someone who works through platforms and apps: Uber and Lyft drivers, delivery workers, people doing small tasks. Almost all of their income arrives with no tax withheld.

Whatever the label, the tax rule is one: you are responsible for calculating and paying your own taxes.

The key distinction: 1099 vs W-2

This is the most important document in your tax life. Every January, you receive a form summarizing last year’s income. The type of form decides your tax world:

Form W-2: Received by employees. It shows total wages, the taxes your employer actually withheld, and Social Security contributions. If all your income comes from W-2s, you are an employee, and this book is not mainly for you.

Form 1099-NEC: Received by those whom a client paid $600 or more for services during the year. NEC stands for “Nonemployee Compensation.” If you receive this form, the IRS treats you as self-employed for that income. No tax was withheld from it, and the amount shown is the full pre-tax amount.

Why does this distinction matter? Because an employer pays half of Social Security and Medicare taxes for an employee (7.65%), while a self-employed person pays the full rate (15.3%) themselves. We will cover this in detail in Chapter 2, but remember the golden rule: if you got a 1099, you are in this book.

There are other 1099 forms you will meet: 1099-MISC for miscellaneous income (like rents and prizes), and 1099-K for payments through electronic platforms (like PayPal and Stripe). We will explain them in Chapter 4.

Misclassification: when your employer treats you as a contractor but you are really an employee

This is one of the most common and most serious problems. Some employers classify their workers as “independent contractors” to avoid paying their half of Social Security taxes and insurance. But the label does not change the reality: the IRS looks at the actual relationship, not at what the contract says.

The core test is the degree of control: who controls how the work is done? If the “client” sets your hours, provides your tools, supervises how you work, and you cannot work for others, then you are most likely an employee in the eyes of the law, even if they gave you a 1099 and you signed an “independent contractor” agreement.

Common signs of misclassification:

  • You work at the company’s site on fixed hours set by the employer
  • You cannot refuse tasks or clients without penalty
  • You are paid by the hour or a fixed salary, not per project
  • You carry no financial risk and invest nothing in your own tools
  • Your work is a core, ongoing part of the company’s activity

Why does this matter to you? Because a worker misclassified as a contractor pays more tax than they should (the full 15.3% instead of 7.65%), and loses employee rights like unemployment insurance and workers’ compensation. If you suspect your classification is wrong, you can file Form SS-8 with the IRS to request an official determination of your status. That is your legal right, and an employer may not punish you for using it.

What if you have both?

Many people hold a part-time job (W-2) while also working for themselves (1099). This is very common: an employee by day and a delivery driver by night, or a teacher doing freelance translation on weekends. In this case, you are both: an employee for part of your income, and self-employed for the other part.

The rules apply to each part separately. Your employee income goes through normal withholding. Your freelance income follows this book’s rules: you calculate your net profit, pay self-employment tax on it, and make quarterly payments if required. When you file your tax return, you combine both in one return.

Frequently asked questions about the definition

Do I need a business license to be self-employed? No, as far as the federal IRS is concerned. Your tax status does not depend on licensing. But your city or state may require a license for certain activities (like restaurants or barbering). A local license is a regulatory matter, tax status is a federal matter, and neither replaces the other.

I only worked two months this year, am I covered? Yes, if your net profit exceeded $400. Duration does not exempt you. Even seasonal or temporary work follows the same rules.

I sell used items on Facebook Marketplace, is that a business? Selling your own used personal items at a loss is not a business (and you cannot deduct the loss). But if you buy goods intending to resell them at a profit, repeatedly, you are running a business, and the income is taxable.

Does my freelance work affect my future Social Security benefits? Yes, positively. The self-employment tax you pay (12.4% for Social Security) is recorded in your Social Security Administration record and builds credits that determine your eligibility for retirement and disability benefits. Hiding income does not just dodge tax, it also steals from your future pension.

I work remotely for a foreign company while living in America, what is my status? If you are a U.S. tax resident, your worldwide income is subject to U.S. tax, including what you earn from foreign clients. Not receiving a 1099 from a foreign company does not exempt you from reporting.

The practical summary

  • If nobody withholds taxes from your income, you are self-employed in the eyes of the IRS, whatever your title.
  • Form 1099-NEC is the clear signal: income with no withholding, and full responsibility on you.
  • Watch out for misclassification: actual control over your work is what decides your status, not the contract.
  • You can be an employee and self-employed at the same time, and the rules apply to each income by its type.

In the next chapter, we will calculate together the two taxes you actually owe, with real numbers, so you are never surprised again.
