What the IRS Actually Wants to See
The words “tax audit” frighten many people, but the reality is simpler than most think. The IRS examiner is not your enemy, they are an employee trying to answer one question: are the numbers on your return real?
If you have organized records proving every number you wrote, an audit turns from a nightmare into a short routine meeting. If you have no records, even honest numbers become hard to prove. The golden rule: if you did not record it, it is as if it never happened.
The IRS wants to see three kinds of evidence:
- Receipts and invoices: proving you actually paid, how much, to whom, and when.
- Bank statements: proving the money actually left your account, backing up the receipts.
- Your own logs: a book or file where you recorded the expense when it happened, with its purpose.
Note that a receipt alone is sometimes not enough. A $60 restaurant receipt does not prove it was a business meal. But the same receipt with a note written on it, “Lunch with client John, discussing the design contract, March 12,” that is complete evidence. Small details are what make the difference between an accepted deduction and a rejected one.
Receipts, Invoices, and Bank Statements
Make your life easy with a simple system:
- Keep every business receipt. Every single one, no matter how small. A $15 gas receipt looks trivial, but hundreds of small receipts add up to thousands of dollars in deductions.
- Photograph paper receipts immediately. Paper receipts fade and get lost. Snap a photo with your phone the same day and save it in an organized folder, either by month or by expense type.
- Keep invoices sent and received. The invoices you send clients prove your income, and the invoices you receive from suppliers prove your expenses. Save a copy of every invoice you send.
- Never throw away bank statements. Monthly statements are the backbone of proving money movement. Most banks provide them electronically, download them and save them in the tax-year folder.
A practical tip: at the start of each year, create a folder on your computer or in cloud storage named for the year, with subfolders inside: Income, Expenses, Mileage, Receipts. Whenever a document arrives, file it in its place immediately. Five minutes now saves you five hours of searching later.
Mileage Logs: Record Them When They Happen
The mileage log is the most closely examined record, and also the most neglected. The law requires the log to be “contemporaneous,” meaning recorded at the time of the trip or very close to it, not invented from memory at year end.
For each business trip, record these four pieces of information:
- Date: when the trip happened.
- Destination: where you went (the client or place name is enough).
- Business purpose: why you went (a meeting, a delivery, buying supplies).
- Miles: from the odometer or a maps app.
An example log line: “March 14, client visit (Nour Design Co.), project review meeting, 32 miles round trip.”
Today there are many apps that log miles automatically through your phone’s GPS and let you classify trips as business or personal with one tap. If you drive a lot for work, these apps are worth every penny. The acceptable alternative: a small notebook in the car or a phone note you write before starting the engine.
Remember: daily commuting between home and your regular workplace is never logged and never deducted. Log only genuine business trips, as explained in Chapter 5.
Separate Your Bank Account: One for Business, One for Personal
This is the single most important practical advice in this entire chapter, and it costs you nothing: open a separate checking account for your business.
When business and personal money mix in one account, everything becomes hard: hard to know your real income, hard to prove your expenses, and hard to convince an examiner that those purchases were really for business. A mixed account is pure chaos.
A separate account solves all of this automatically:
- All business income goes into the business account.
- All business expenses come out of the business account.
- The business account statement becomes a nearly complete record of your income and expenses.
You do not need a complicated business account with monthly fees. A second personal checking account in your name is enough to start, what matters is that it is completely separate. A debit card linked to this account for every business purchase, and you will find expense tracking becomes surprisingly easy.
Bookkeeping App vs. Spreadsheet?
The question every beginner asks: do I need accounting software? The honest answer: it depends on the size of your operation.
A spreadsheet is enough if: your income comes from one or two sources, your monthly transactions are under 30 or 40, and you are comfortable with numbers. A simple table with columns for date, description, income, expense, and category. That is all you need at the start, and it is free.
An app is worth it if: your transaction count grows, or you have employees or contractors, or you are starting to lose too much time to manual organizing. Popular apps connect to your bank account and import transactions automatically, categorize them, remind you of unpaid invoices, and produce ready-made reports for your accountant at year end.
The rule: start with the spreadsheet, and move to an app when manual organizing starts costing you more than the app subscription. Do not pay for tools you do not need yet, but do not cling to the manual spreadsheet when your business outgrows it and starts choking you.
How Long to Keep Everything?
The general rule: keep your tax records for 3 years from the date you filed the return or the date it was due, whichever is later. This is the period during which the IRS can normally review your return.
But there are important exceptions (treat these as general guidance and check current instructions):
- 6 years: if there was a substantial understatement of income (more than 25% of the gross income reported). This is why reporting all your income is not only the ethical thing, it also protects you with a shorter review period.
- 7 years: for records related to bad debts and worthless securities.
- Forever: keep records of major asset purchases (property, expensive equipment) as long as you own the asset, because you will need them when you sell it to compute gain or loss.
A practical tip: digital storage is cheap today. Keep an electronic copy of everything for at least seven years, and you will never regret keeping too much, while you may deeply regret discarding too soon.
What to Do If a Receipt Is Lost?
It happens to everyone. A receipt is lost, or the ink faded, or you forgot to ask for one. Do not panic, the law recognizes reality.
First: try to replace it. Many stores can reprint a receipt if you paid by card. Your bank or credit card statement proves the amount, the date, and the payee, and that is strong evidence on its own.
Second: write a memo yourself as soon as you remember. Record what you bought, how much you paid, when, where, and the business purpose. A memo written close to the event carries weight, while trying to recall details a year later does not.
Third: know the limits. There is a strict rule for certain expenses (like travel, entertainment, and cars) requiring adequate evidence, and a lost receipt hurts more there. This is why we insist on immediate photographing: snap the picture before the receipt gets lost in the first place.
The bottom line: one lost receipt will not destroy your return if you have a good system and alternative proof. But a habit of losing receipts will destroy your ability to defend your deductions. Build the system now, photograph everything immediately, and sleep well.
Good records are not a burden, they are your shield. They cost you minutes per week, and they protect you from weeks of anxiety if an audit comes. And more importantly: good records mean you actually know your business, where the money goes and where it comes from. The professional who knows their numbers makes better decisions than the one who guesses. Start today, the best time to build the system was yesterday, and the second best time is now.
