Chapter Fourteen: Double Taxation and Foreign Income

FBAR — FinCEN Form 114

FATCA — Form 8938

FBAR Form 8938

Sami started a small company and earned $100,000 in profit. He paid $21,000 in corporate tax, then distributed the rest to himself as dividends and paid tax a second time on it. “Did I pay tax twice on the same income?” — yes, and that is C-corporation double taxation. On the other side of the world, Maryam was working in Dubai wondering: “Do I pay tax to two countries on the same salary?” This chapter explains how double taxation happens, how to avoid it, and what every American working or holding accounts abroad must know.

Part One: Corporate Double Taxation

How does it happen?

A C-corporation is a separate tax entity: it pays a flat federal tax of 21% on its profits. When it distributes what remains as dividends, shareholders pay a second tax at qualified-dividend rates (0%/15%/20%). Example: a company earns $100,000. It pays $21,000 in corporate tax, leaving $79,000. Distributed to a single owner in the 15% bracket: another $11,850. Total: $32,850 of tax on $100,000 of profit — 32.85% effective. That is the “double tax.”

How do you avoid or reduce it?

  1. The S-election: an S-corp pays no company-level tax; profits pass through and are taxed once. The most common solution for qualifying small businesses.
  2. Reasonable compensation: a “reasonable” salary to the owner-employee — a deduction for the company, ordinary income for the employee: one tax only. Beware: the IRS watches too-low salaries in S-corps and too-high salaries in C-corps.
  3. Retained earnings: keeping profits inside defers the second tax. Excessive accumulation with no business purpose can attract the 20% accumulated-earnings tax.
  4. Distribution timing: in low-income years, distributions may land in the 0% qualified-dividend bracket.

Part Two: Foreign Income

The U.S. taxes the worldwide income of its citizens and residents, wherever they live. But the law provides two main protections.

Protection #1: The Foreign Earned Income Exclusion (FEIE)

Exclude up to $132,900 of foreign earned income for 2026 (per qualifying person) — Form 2555. Requirements: your “tax home” in a foreign country + one of two tests: physical presence (330 full days in any 12-month period) or bona fide residence (genuine resident for a period including a full tax year). The exclusion covers only wages/salaries/self-employment income earned by working abroad — not dividends, interest, rents, or pensions. Foreign housing exclusion: the general cap is 30% of the exclusion = $39,870 for 2026 (higher in expensive cities).

Protection #2: The Foreign Tax Credit (FTC)

Form 1116: dollar-for-dollar credit for income taxes paid to a foreign government. In high-tax countries it often wipes out your U.S. bill. Covers earned and unearned income; the excess carries forward.

Which one wins?

The rule: the exclusion wins in low-/no-tax countries; the credit wins in high-tax countries.

  • UAE (0%): Exclusion: exclude $132,900, $7,000 remains taxable. Credit: no foreign tax paid = U.S. tax on the full $140,000. Winner: the exclusion, by a wide margin.
  • France ($45,000 tax): Credit: $45,000 wipes out the U.S. tax almost entirely, excess carries forward, and preserves child-credit eligibility. Winner: usually the credit.

Note: you can’t claim the exclusion and credit on the same income, but you can combine them smartly (exclusion on wages, credit on foreign investment income).

Part Three: Reporting Foreign Accounts — FBAR and FATCA

FBAR — FinCEN Form 114

Filed with FinCEN — not with your tax return. Every “U.S. person” with a financial interest in or signature authority over foreign accounts must report if the aggregate value exceeded $10,000 at any time during the year. Deadline: April 15, auto-extended to October 15. Electronic only. Penalties: non-willful up to about $16,536 per report; willful up to $165,353 or 50% of the balance.

FATCA — Form 8938

Attached to the tax return. U.S.-resident thresholds: single over $50,000 at year-end or $75,000 anytime; joint over $100,000 or $150,000. Abroad: higher (single $200,000/$300,000; joint $400,000/$600,000). Non-filing penalty: $10,000 (+$10,000 per 30 days after notice up to $50,000).

Quick Comparison

FBAR Form 8938
Filed with FinCEN (Treasury) IRS (with the return)
Threshold $10,000 aggregate at any time $50,000–$600,000 depending on status
Scope Financial accounts only Accounts + other assets
Signature authority alone Triggers filing Does not trigger

Warning: Foreign Mutual Funds (PFIC)

Holding a non-U.S. mutual fund traps you in the punitive PFIC regime: tax at the highest rate + deferred-interest charges for every year held. The practical rule for expats: avoid foreign mutual funds entirely; invest through U.S. funds or individual stocks.

Dual Citizenship Doesn’t Exempt You

As long as you’re a U.S. citizen, you must report your worldwide income every year — even if you’ve lived your whole life in the other country. The only way to end the obligation is to formally renounce citizenship.

Key Takeaways

  1. A C-corp pays 21%, then shareholders pay a second tax on distributions — plan with an S-election, reasonable compensation, or distribution timing.
  2. The 2026 foreign earned income exclusion cap is $132,900 per person (Form 2555).
  3. The foreign tax credit (Form 1116) is dollar-for-dollar with carryforward — usually best in high-tax countries.
  4. In zero-tax countries, the exclusion wins by a wide margin.
  5. FBAR: aggregate foreign accounts over $10,000 at any time = mandatory reporting, with harsh penalties.
  6. Form 8938: higher thresholds (starting at $50,000/$75,000 for a single U.S. resident), attached to the return.
